I haven't figured out how to do this yet. So I'm hoping someone can suggest the best way to make it happen. I am implementing a site with at least level hierarchical levels of categories. Something like this:
- Level 1
- Level 2
- Level 3
- Articles
When I create a menu link for Category 1, I would like for it to only show me the categories for Level 2. These categories should have hyperlinks so that I can drill down to the fext level. Same if I want to create a menu link for Level 3.
My articles are only at Level 3. Currently if I make a menu link to Level 1, it shows me all of the articles in every category below the specific Level 1 category that I select.
Is there any way to configure K2 to display what I described above?

Try changing the "Catalog Mode" in the Categrory to "Yes". I don't think that changing the Catalogue Mode will cascade to the sub-categories, so you will probably have to change the Catalogue Mode in the sub-categories to "Yes" as well.

From K2 Dashboard, select Categories.
Add New Category
Add Level 1 (category) and Save. Then
Add Level 2 (category), set the Parent Category to Level 1.
Add Level 3 (category), set the Parent Category to Level 2.....
Remember to add any associated Extra Groups to the appropriate category and then go and set user groups and assign permissions to them. Your user groups may have access to certain categories, if this goes with your plan.

I have the same issue, thanks for the answers, but none of the provided solutions work.
It might even not be possible (out of the box) since these are the available K2 menu types:
- Item
- Item listings
- Latest items from (one or more) users or categories
I think we need an option like:
- list (sub) categories

There is a K2 module called mod_k2_tools.
Create module mod_k2_tools
Module Parameters -> Select Module Functionality -> Categories List (Menu)
Adjust other categories accordingly
