I am trying to find a way for users to link to an external image instead of uploading one for the main item image. Is this possible and would it extract the thumbnails correctly?

Yes, just put the url in upload link bar and you're ok. I'm doing this way and it extract the thumbnail correctly and relate the image to the item...
