It seems that when I'm looking at a page with k2 category view that it is showing each of my items with full text and not just intro text. I've checked all the category settings for both the main category and the subcategory as well as the menu level category. What am i doing wrong?

Ok i kind of figured it out. On Category settings i set an intro text limitation of 150. That fixed it - but now my preview images are gone. :(

If you use word limit, then all HTML tags will be stripped.
You should probably use K2's images (upload them through the image tab) and not insert them in the editor manually.
Another approach would be manually specifying an introtext for each item.

Yes you can manually specify an introtext. Either use the read more button or enable though K2's settings a seperate editor for introtext.

The only thing is when you access the full article, there is blank space between the intro text and the rest of the article.

How can I remove this?

You probably have empty paragraphs in your editor or the template you are using has really big margins.
