Try to get a fresh copy of the K2 SVN version 2.6.8 from here: getk2.org/assets/get/ and re-install it.
Then if the issue persists try to Disable your template overrides and check again.
Of course, clean your site's and browser's cache.

Check your server's memory limit. Go to K2 Information to see this. Try to upload a very small image in your K2 item and see if it is uploaded then. If it is then it is definitely the memory limit.
You just have to increase it in your server's php.ini file.
Ask your hosting company to help you with that.

Did that by inserting a 50k file.. and still no go.
I inserted that same image into the item/page/article and it appears..
Just WONT insert as a header image for the Article... Please fix, this is getting ridiculous.

We have figured something out but I need you to try and do this:
add in your htaccess this
AddHandler php5-cgi .php
and let me know.
